Alabama 529 Tax Deduction

Alabama 529 Tax Deduction

Alabama offers a valuable state income tax deduction for residents who contribute to a qualifying Alabama-sponsored 529 college savings plan.

This incentive is designed to encourage families to save for education while reducing their Alabama taxable income.

Eligible plans include the CollegeCounts 529 Fund, which is currently open to new investors, and the Prepaid Affordable College Tuition (PACT) Program, which is closed to new enrollments but still qualifies for the deduction if contributions are allowed under an existing contract.

Annual Deduction Limits

Alabama taxpayers may deduct contributions up to the following limits each year:

  • Single filers: Up to $5,000 per year
  • Married filing jointly: Up to $10,000 per year, provided both spouses make contributions

These limits apply per tax return, not per beneficiary.

Key Details and Rules

Plan Requirement
The deduction generally applies only to contributions made to an Alabama-sponsored 529 plan. Contributions to out-of-state 529 plans do not qualify unless they are rolled over into an eligible Alabama plan.

Rollovers from Other States
Funds rolled over from a non-Alabama 529 plan into an Alabama 529 plan may qualify for the deduction, subject to the same annual limits noted above.

State vs. Federal Tax Treatment
529 plan contributions are not deductible for federal income tax purposes. The tax benefit is specific to your Alabama state income tax return.

Tax-Advantaged Growth and Withdrawals

In addition to the state tax deduction, Alabama 529 plans offer significant long-term tax benefits:

Tax-deferred growth: Investment earnings grow without current federal or state taxation.

Tax-free withdrawals: Distributions are exempt from federal and Alabama income tax when used for qualified education expenses, including:

  • Tuition, fees, books, supplies, and equipment for higher education institutions and registered apprenticeship programs
  • Room and board for students enrolled at least half-time
  • Up to $10,000 per year per beneficiary for K–12 tuition
  • Payments on qualified education loans, up to a $10,000 lifetime limit per individual

Non-Qualified Withdrawals

If funds are withdrawn for non-qualified expenses:

  • The earnings portion is subject to federal and Alabama income tax
  • A 10% federal penalty tax generally applies to earnings
  • Any amounts previously deducted on an Alabama return must be added back to Alabama taxable income

Filing Recommendation

To ensure accuracy, faster processing, and proper reporting of your 529 plan deduction, electronic filing (e-file) is recommended. E-filing reduces errors, confirms receipt by the Alabama Department of Revenue, and speeds up any applicable refund.

Taxpayers should retain contribution statements and rollover documentation in case verification is required.
